Apple’s recent unveiling of its advanced artificial intelligence features, termed "Apple Intelligence," at the Worldwide Developers Conference, has generated considerable buzz. These new capabilities encompass text generation and summarization across apps, sophisticated AI-assisted photo editing, and a vastly improved Siri. Notably, Apple Intelligence also integrates third-party services like ChatGPT for more advanced functionalities.

A distinctive aspect of Apple Intelligence is its ability to conduct significant AI processing on the device itself. This eliminates the need to send queries to a server, process the data, and return the results. Instead, everything happens locally on the user’s iPhone, Mac, or iPad. For more complex queries necessitating larger models, Apple employs its own servers via a system called Private Cloud Compute, ensuring user privacy is maintained.

These advancements present a significant opportunity for one of Apple’s key suppliers, Taiwan Semiconductor Manufacturing Co. (TSMC). Since these features rely heavily on Apple-designed silicon, TSMC could see a surge in orders due to Apple Intelligence. Moreover, as Apple leads the way in on-device AI processing, other device manufacturers may also seek advanced chips from TSMC, bolstering its market demand.

The Rise of Edge AI

With the introduction of Apple Intelligence, Apple is championing the next phase of artificial intelligence known as edge AI, where data and algorithms are processed directly on the end device such as smartphones, tablets, or personal computers.

For effective AI query processing on devices, the hardware must be capable. This means older devices might struggle to manage AI requests, making newer models more desirable. Apple, for instance, restricts Apple Intelligence features to the iPhone 15 Pro, iPhone 15 Pro Max, and the upcoming iPhone 16 devices, due to the higher RAM requirements rather than the processor capabilities.

This limitation could drive strong demand for new iPhones as users upgrade to access the latest AI features. Increased iPhone sales will directly boost TSMC's chip demand, as TSMC manufactures the majority of the world’s chips, holding over 60% of the market. This dominance enables TSMC to invest significantly in research and development, creating more advanced and energy-efficient chips, maintaining its edge, and attracting new clients.

The Potential of Private Cloud Compute

To support third-party large language models (LLMs) and its advanced LLM, Apple developed Private Cloud Compute (PCC). This system uses Apple’s servers equipped with the company’s proprietary chip designs to process data requiring more computational power than consumer devices can provide. Currently, PCC supports prompts sent to ChatGPT.

Apple’s strategy includes expanding its data center capacity as it collaborates with more businesses and developers integrating AI services with Apple’s platform. The partnership with OpenAI’s ChatGPT is just the beginning, with plans to onboard more partners. This expansion could further escalate Apple’s demand for TSMC’s services and provide another revenue stream from developers.

The Trillion-Dollar Trajectory for TSMC

TSMC’s current market cap hovers around $900 billion. Given the growth potential driven by sustained demand for AI chips, the stock appears undervalued at its present price, trading at about 27 times forward earnings estimates. Analysts predict a 25% increase in earnings next year, bolstered by a robust iPhone upgrade cycle, incremental demand from Apple’s new data centers, and a broader shift towards edge computing.

TSMC’s competitive edge lies in its ability to produce the most advanced, powerful, and energy-efficient chips, positioning it well for continued growth. The convergence of these factors suggests that reaching a $1 trillion market cap is not a matter of if, but when.

The integration of Apple Intelligence represents a pivotal moment for both Apple and TSMC. As AI features become a staple in consumer devices, the demand for advanced semiconductors will only intensify. For investors, keeping an eye on TSMC could be wise, as it is poised to benefit significantly from these technological advancements.
